It might just be that the bearings are not seated properly -- perhaps the head tube needs to be milled?

It will work. Sutherland's considers this to be a "Class B" fit. With steel parts I wouldn't anticipate any problems. With aluminium cups you might get some minor thread damage on the cups but as long as you're not threading it on and off multiple times it should be ok.
